Enphase Energy (ENPH) Q2 FY2026 Earnings: 60% Gross Margin on 20% Less Revenue

The Hook

Enphase Energy $ENPH just filed a quarter in which four lines of the same income statement moved in four different directions. Revenue fell 19.6 percent. Gross profit went up 2.7 percent. Operating income rose 39.2 percent. And net income came in flat, down 2.6 percent. The gross margin that produced that result was 60.0 percent, against 46.9 percent a year ago, the highest the company has reported in years.

Two numbers sitting inside cost of revenue account for the whole thing. In the June quarter Enphase credited $64.9 million of Section 45X advanced manufacturing production tax credits and $45.4 million of refunded IEEPA import tariffs against its own cost of goods sold. That is $110.3 million, or 37.8 percent of revenue, of government money reducing the cost line. Strip both out and the gross margin is 22.2 percent, down from 30.1 percent a year earlier. Management does not hide this. The 10-Q says the margin increase was "primarily due to 15.6 percentage points from the IEEPA tariff refunds," which is more than the entire 13 point gain.

Company Snapshot

Enphase Energy designs and sells microinverters and battery storage for residential and small commercial solar. It sells through distributors, large installers, OEMs and third party ownership partners, and has shipped roughly 89.4 million microinverters into more than 165 countries. This analysis covers the Form 10-Q for the second quarter of fiscal 2026, the three months ended June 30, 2026, filed July 28, 2026. All figures are the three month figures unless stated, taken from that filing.

The macro backdrop is in the filing itself. The federal residential clean energy credit under Section 25D expired on December 31, 2025. Management names that expiration as the primary driver of the decline in United States revenue.

The 60 percent margin is a subsidy line and a one time refund. Enphase recognizes Section 45X credits, which it calls the Advanced Manufacturing Production Tax Credit, "as a reduction to cost of revenues," at 11 cents per alternating current watt on microinverters made in the United States. That credit generated $71.1 million of face value in the quarter, marked down to a $64.9 million net benefit after a $6.2 million fair value adjustment. Separately, after the Supreme Court invalidated the IEEPA tariffs in February 2026, Enphase received about $41.0 million of refunds from Customs and Border Protection during the quarter and another $11.0 million in July. Of that, $45.4 million was booked as a reduction to cost of revenues, and $43.4 million of it relates to tariff costs the company already expensed in earlier periods. In other words, a large slice of the record margin is a recovery of last year's costs landing in this year's gross profit.

The second effect in that table is quieter and it is structural. The 45X credit is earned on manufacturing volume, not on revenue, and manufacturing volume went the other way from revenue. Credits generated rose 16.5 percent while revenue fell 19.6 percent, so the same subsidy spread over a smaller top line went from 16.8 percent of revenue to 22.2 percent. That gap is worth about 5.4 points of margin on its own, and unlike the tariff refund it recurs, at least until the credit begins stepping down 25 percent a year in 2030.

Why revenue fell, in units rather than dollars. This was not a volume collapse in the core product. Enphase sold approximately 1.6 million microinverters in the quarter against approximately 1.5 million a year ago, a 4 percent increase. What fell was batteries and price: IQ Battery shipments dropped 40 percent, from 190.9 MWh to 113.8 MWh, and management cites product price decreases. Geographically the decline is lopsided. United States revenue was $226.8 million, down 16 percent, which management attributes primarily to the expiration of the Section 25D residential credit. International revenue was $65.0 million, down 29 percent, on European demand that the filing calls softening and delayed.

The United States number also hides a mix shift that matters. Microinverter shipments tied to safe harbor transactions, where third party ownership partners buy inventory early to lock in the investment tax credit, were $84.3 million this quarter against $40.4 million a year ago. Back those out and the rest of United States revenue fell roughly 38 percent, not 16 percent. Safe harbor is doing a lot of load bearing work. It is also a real pipeline: the company has executed roughly $1,081.1 million of safe harbor agreements year to date, $202.4 million under the five percent method and $878.6 million under the physical work test, with deliveries potentially running through the second quarter of 2031 against a quarterly revenue base of $292 million. That backlog is the strongest forward number in the filing.

Why 39 percent more operating profit produced flat net income. Every dollar of the operating gain was taken back below the line, and the tax line did all of it.

The effective tax rate went from 12.2 percent to 41.7 percent. The filing explains why, and the explanation closes the loop on the margin story: the provision was computed on an annualized effective rate that had to be remeasured upward on higher forecast full year pretax income, a cumulative rate catch up, and it includes "tax expense related to the tariff refund." The same $45.4 million refund that created the record gross margin drove the pretax income higher, triggered the rate catch up, and carried its own tax cost. It arrived in gross profit and left in the tax line.

The non operating lines helped rather than hurt. Interest income fell to $12.2 million from $14.9 million on a smaller cash pile and lower rates, but interest expense nearly vanished at $0.3 million after the 0.0 percent convertible notes due 2026 were repaid, and other expense improved by $7.5 million, mostly a smaller non cash mark on debt securities plus $1.6 million of interest on the tariff refund.

The balance sheet and the share count. Cash, cash equivalents and marketable securities were $937.7 million at June 30, 2026, down from $1,530.2 million a year earlier, largely because the company retired the $632.5 million of convertible notes due 2026. Total debt is now $572.8 million, a single 0.0 percent convertible issue due 2028 with a conversion price near $284.87 per share, so it is a long dated, non cash cost obligation with no near term maturity wall. Net cash is roughly $365 million. Grants receivable, essentially the unmonetized 45X credit, stood at $182.9 million. First half operating cash flow was $143.2 million against $34.3 million of capital expenditure.

One popular explanation for flat net income does not apply here. Enphase repurchased no stock in the second quarter or the first half of 2026, against 702,948 shares in the year ago quarter and 2,297,053 shares in the year ago half. Basic weighted average shares actually rose to 132.0 million from 131.0 million. Per share results were diluted slightly, not flattered: EPS fell 3.6 percent while net income fell 2.6 percent. The board did extend the repurchase authorization in July 2026, pushing its expiry from July 2026 to July 2029, with $268.7 million still available.

Valuation: what it is worth as a normal business

Enphase traded at $35.07 per share on July 29, 2026, a market capitalization of about $4.63 billion, a trailing price to earnings of 34.5 times and a forward price to earnings of 17.3 times, with a sell side consensus rating of Buy and an average twelve month target of $47.78 across 31 analysts (source: stockanalysis.com, July 29, 2026). Net of the $365 million net cash position from the filing, that is an enterprise value of roughly $4.27 billion.

Against what? Annualizing the first half of 2026 gives a revenue base of about $1.15 billion. First half free cash flow was $108.9 million, but $41.0 million of that was the tariff refund cash, so a structural free cash flow run rate is closer to $136 million a year, an 11.8 percent margin. On those numbers today's price is about 3.7 times enterprise value to sales and about 31 times structural free cash flow.

A simple multiple re-rating grid on the same normalized figures says much the same thing. At 2, 3 and 4 times enterprise value to sales the implied equity value is roughly $20, $29 and $38 per share. At 12, 15 and 20 times enterprise value to structural free cash flow it is roughly $15, $18 and $23.

The honest read is that today's price sits at the top of that range. The market is paying for something close to the bull case: double digit revenue growth resuming and a free cash flow margin well above what the business is currently generating without one time refunds. The consensus target of $47.78 sits above even that. These are implied values under the stated assumptions. They are not price targets and this is not investment advice.

Risks

The tariff tailwind may reverse rather than repeat. The 10-Q's only materially new risk factor is trade policy. After the IEEPA tariffs were struck down, a Section 122 surcharge of up to 15 percent took effect in February 2026, was held invalid in May 2026, is under appeal with a stay, and expired on July 24, 2026. On July 23, 2026 the administration announced Section 301 tariffs of 10 to 12.5 percent on 60 trading partners, which the filing says apply to many of the countries Enphase sources from. The company has recognized no receivable for potential Section 122 refunds. It also states that lithium iron phosphate battery cells are still supplied solely by two vendors in China.

The credit itself carries policy risk. The filing notes that the OBBBA introduced Foreign Entity of Concern compliance requirements for both Section 48E and the Section 45X credit, and warns that failure to meet the revised domestic content or FEOC requirements "could be impaired, which may adversely affect our revenue, gross margins, business operations and competitive position." Given that 45X is 22 percent of revenue flowing through cost of goods sold, that is not a footnote risk. Underneath the credits, demand is genuinely weak: the filing describes prolonged industry softness driving distributor and installer bankruptcies and closures, a challenging European environment expected to remain constrained through 2026, and unfavorable absorption of fixed manufacturing costs over a smaller revenue base.

The Bottom Line

Enphase reported a record gross margin in a quarter when its underlying gross margin fell roughly 8 points. Both facts are true and both come from the same filing. The right way to read this quarter is that the business is shrinking in its core United States residential market as the Section 25D credit expires, holding microinverter unit volume roughly flat, losing badly in batteries and in Europe, and reporting through an income statement in which two government items now supply 37.8 percent of revenue as a credit against cost of goods sold.

What to watch next: whether safe harbor deliveries convert that $1.08 billion of executed agreements into recognized revenue on any predictable schedule, whether the tax rate normalizes once the tariff refund is out of the comparison, whether European volume stabilizes, and whether gross margin without credits climbs back toward 30 percent. The 45X credit is durable until 2030 by statute. The tariff refund is not durable at all, and the first quarter without it will show what this business earns on its own.
